Average revenue aids in calculating a company's profit since profit is derived by subtracting average revenue from average expense.

If a seller sells two units of a product at the same price, the average revenue is equal to the price. However, the average revenue varies when the two goods are offered at different prices. The link between it and number of items produced is determined by market structure. In a completely competitive company, it equals price plus marginal revenue.

What is the Average Revenue Formula?

The formula for average revenue determines the revenue earned per user or per unit of the product sold. Analyzing the average revenue per unit or user (ARPU) aids investors and stakeholders in assessing future growth and gauging a business's revenue-generating capacity. To compute average revenue, a business divides its total revenue by the total units or output it produces. Typically, average revenue varies when a company sells two products at different prices. When a company sells a single product at a specific price, the average revenue aligns with that price. ARPU becomes particularly valuable when a business sells multiple products at varied prices. In such cases, calculating average revenue provides an estimate of the business's profit. It's crucial to grasp the distinctions among marginal, average, and total revenue before delving into average revenue calculations, as these terms are closely interconnected.

Average Revenue Formula

Average Revenue, as the name implies, means the revenue a firm earns per unit of output sold. To calculate it, divide the total revenue by the total units sold: AR = TR/Q, in which
  • AR is the average revenue
  • TR is the total revenue
  • Q is the total units sold.

Total Revenue Formula

Total Revenue is simple—it's the income a firm gets from selling its output. The total revenue hinges on both the price per unit of output and the quantity of units sold. Thus, the formula is TR = Q x P, where TR is Total Revenue, Q is the quantity of units sold, and P is the price per unit.

Marginal Revenue Formula

Marginal Revenue represents the extra revenue a firm gains from selling one additional unit. It's the additional revenue obtained when selling one more unit, expressed as MR = TRn – TRn-1 or MR = ΔTR/ΔQ, where MR is Marginal Revenue, ΔTR is the change in Total Revenue, ΔQ is the change in units sold, TRn is the Total Revenue of n units, and TRn-1 is the Total Revenue of n-1 units.

Average Revenue Curve

The AR Curve is a visual picture showing the link between the income a company makes, on average, from selling its output and the amount of output sold. This curve essentially serves as the demand curve for the firm's product since average income equates to the price of the goods. When the curve is straight, it signifies a loss of market control, while a negatively sloped curve indicates that the company exercises some degree of control over the market. This pictorial picture is important for a company or group to measure the amount of impact it holds within the market.

Relationship Between Average Revenue, Total Revenue, Marginal Revenue

Understanding the fundamental concepts of revenue involves recognizing the relationship between Total Revenue (TR), Average Revenue (AR), and Marginal Revenue (MR). Initially, when the first unit is sold, TR, AR, and MR are identical, and their respective curves originate from the same point. As long as MR remains positive, the TR curve ascends. However, if MR starts decreasing as the quantity of sales increases, the TR curve will still rise but at a diminishing rate. When the MR curve intersects the X-axis, the TR curve reaches its peak. Subsequently, if the MR curve dips below the X-axis, the TR curve begins to decline. Changes in AR result in more pronounced alterations in MR. Consequently, if the AR curve exhibits a negative slope, the MR curve possesses a steeper slope and lies beneath it. Conversely, when the AR curve has a positive slope, the MR curve also has a greater slope, positioning itself above the AR curve. In cases where the AR curve is parallel to the X-axis, the MR curve coincides with it.
